Repos are financing transactions.

Why do Greece s creditors refuse to move on debt restructuring before any new loans are negotiated? And why do they prefer a much larger new loan package than necessary?

If Europe credibly volunteered funds to buy back all Greek debt, the Greek risk premium would disappear and private investors would be fully bailed out. Only the probability of a default and the goal of avoiding even deeper haircuts can induce investors to liquidate their positions at a discount.

Individual derivatives and repo transactions are hardly nefarious.

But the buyback can succeed only if the market perceives it as the last chance before a unilateral debt restructuring. In other words, a successful buyback is a preamble to default.

As the home lending boom took hold, it became self reinforcing. Greater home buying pushed up housing prices, which made banks feel that it was safe to lend money to non creditworthy borrowers.

The EIB can only provide large banks with funding to lend to local SMEs. But the ECB is essentially already doing this with its three year LTRO loans.

To this end, BNDES loans should be reallocated from incumbents to innovative firms.

Greek banks would need to be recapitalized, but then they could make new loans again.

Dampening the repo market could be economically useful, because this funding has proven to be unstable Bear Stearns and Lehman Brothers used repo heavily in ways that made them unable to withstand investment reversals elsewhere in their business.

Without Ecuador s gimmicks, buybacks do not seem to be the solution to Greece s debt overhang.

But the decision not to prohibit indirect purchases, opponents argue, may have been intended to allow the ECB to carry out weekly repo operations, following a practice used by the Banque de France to reduce fluctuations in short term interest rates.

If investors in derivatives, repos, and credit default swaps lacked favored treatment, they would behave differently.

So far, policymakers are talking only about exchanging old Greek bonds for cash (in buybacks) or new Greek bonds.
